What Is Repo Rate?

Repurchase agreements, sometimes referred to as repos, RPs, or sale and repurchase agreements, are a type of short-term borrowing that is frequently done with government securities. By mutual consent, the dealer sells investors the underlying securities then promptly, typically the next day, purchases it back from the investors at a somewhat higher price.

The Repo Market

Large financial institutions in the non-depository banking industry, which has expanded to match the traditional depository banking sector in size, rely heavily on the repo market as a source of funding. Large institutional investors, such money market mutual funds, lend money to financial institutions, like investment banks, in exchange for (or as collateral secured by) assets owned by the borrower financial institutions, like Treasury bonds and mortgage-backed securities. The value of collateral traded in the US repo markets is reportedly $1 trillion per day.A major factor in the subprime mortgage crisis that caused the Great Recession in 2007–2008 was a run on the repo market, during which funding for investment banks was either unavailable or available only at extremely high interest rates. In September 2019, when overnight lending rates increased as a result of a number of technical issues that had constrained the quantity of money available, the U.S. Federal Reserve intervened in the repo markets as an investor to provide funds.

The Sructure Of The Repo Market

In a repo, the investor/lender gives the borrower cash, and the loan is secured by the borrower’s collateral, which is often bonds. The investor/lender receives the collateral in the event that the borrower defaults. Typically, investors are non-depository financial institutions like investment banks and hedge funds, while borrowers are non-depository financial institutions like money market mutual funds. The investor/lender lends $X and receives back $Y, charging an interest rate known as the “repo rate.” Additionally, the investor/lender may need collateral that is worth more than the loan amount. “Haircut” refers to this distinction. Investors may charge higher repo rates and demand larger haircuts when they see bigger risks. The transaction may involve a third party to facilitate it; in this instance, it is known as a “tri-party repo.”

Repo Maturities

Term and open repo are the two different maturities of a repo.

Repos are normally short-term (a few days), although it is not uncommon to find repos with a maturity as long as two years. A repo with a set end date is referred to as being “term.”The end of the open period was not determined at the finish. The maturity is either set until the following business day and the repo matures unless one party renews it for a variable number of business days, depending on the contract. Alternatively, it has no maturity date, but any party can call off the deal within a predetermined window of time.

Uses Of Repo

A repo offers the buyer the chance to invest money for a specific amount of time (other investments typically limit tenures). Since the investor obtains collateral, it is a secured investment that is both short-term and safer. Repos have strong market liquidity, and rates are attractive to investors. Repurchase Agreements are frequently purchased by Money Funds.Repos are used by traders in trading businesses to cover short positions in securities, finance long positions (in the securities they deposit as collateral), and get access to cheaper funding costs for long positions in other speculative investments (via a “reverse repo and sale”).

What Is The Repo Rate In South Africa?

The Monetary Policy Committee of the South African Reserve Bank recently declared that its members had reached an agreement to “raise the repurchase rate by 75 basis points to 5.50% per year, with effect from July 22, 2022.” Three Committee members preferred the declared increase, the statement claims. One vote was in favor of an increase of 100 basis points. A 50 basis point increase was desired by one more member.
